What is the mechanics behind "Naiades...slowly die when they leave their home" ?
Is it just fluff or for real?- If so, how does it work?

One hp a turn when they're away from their home province.
I assume it's stopped by regen.

Wherever you summoned them. I think it shows up on the unit's display during battles. Not sure if you can find it elsewhere.

What happens if you move it out and then back in to home province. Would it regain lost HP?

yes they regain lost HP once back home (and back in their lover's arms).

Nope! You need to use the exploit.

I would add that it is listed on the wiki as a %. So if you make one a prophet expect her to lose more than 1hp a turn. If I remember right it is 10% for the naiad and I think the HamaDryad is as high as 40% per turn.

Just to be clear, the home province is where they are summoned or where the summoner is?
e.g. with a remote summon spell will their home be where they were summoned or not?

I assume Transforming them cures them of this? Or have I just created a homesick moose :)

LOL my guess is the Moose uses its innate magical abilities and not the Naiads. So it should be ok to migrate with him :).

Note, regen in combat works to bring her back up. Makes it particularly tempting to have her tag around casting mass regen & quickening late game, but you can also use personal regen to make her a pretty formidable wooden warriors or haste buffer early on without having to forge any items for her. Or a very surprise foul vapors your opponent wasn't expecting. Just make sure to keep her fighting! With her nature magic she regens 4 points per turn so combat doesn't even have to drag on at all.

Don't units with regen get back up to full at the end of combat regardless of length of the fight? In the same way you take all your poison damage, even if the fight ends.

Give her a rod of the leper king and a regen ring. She won't lose HP away from home with Regen + Disease.
